I run into this problem a lot where a customer living in Washington state selects Western Australia. Case in point, an abandoned order yesterday. The person thought it was suspicious that Western Australia showed up in his delivery address. I will assume that some US customer think that the only state/prov that exist are the ones in the gool ol' US of A. Hence they scroll down quick to the bottom of the option list, see a "W" rather than reading what it shows "Western Australia".
I do split up the options list for state/prov. The first block of options start with "USA-Choose Below" then show the state names. The second block "Canada-Choose Below" then show the provinces and territories. The third block "Australia-Choose below" then show the state/terr names. Followed finally with "Not Applicable".
I see quite a few other shopping carts that first make the customer choose the country, which then auto refreshes the state/prov drop down list.
That tweak would help greatly.

Thanks for the suggestion. Dealing with multiple states/provinces in a single store is an issue, and I think you're along the right track in thinking a country-stateprov dialog needs to be developed.
